With the number of families who have left their homes due to foreclosure, rental properties are continually scarcer. This — if you believe in supply and demand — means higher rents.

Information released by the U.S. Census Bureau on Monday indicated that housing vacancy rates declined in the fourth quarter as more people moved into rented homes. The proportion of families renting has now reached a 15-year high, while homeownership reached a 15-year low. 

Families who lost their homes to foreclosure related to financial pressures may be in for another nasty shock. The less rooms for rent, the more they cost.

“We expect strong demand and constrained supply to contribute to rental inflation of 3% or so in 2012, and for landlords’ rental yields to improve to 5.75%,” Capital Economics analysts said. “That would comfortably beat the yields available on Treasurys.” 

In other words, rents are rising. While this is great for landlords and multifamily investors who stand to make a nice profit, could families who moved to find a cheaper place to live be forced to downgrade even more? 

Turns out, yes. According to the U.S. Commerce Department, the median rent was $721 per month in the first quarter of 2012, up 5.6% from a year earlier. There is no sign that prices will slow any time soon. 

While this will make it more difficult for would-be renters to find a place to live, it may spell worse things for the economy as a whole. On Monday, The Wall Street Journal reported the numbers could mean a boost to inflation. 

“Actual rents influence what homeowners think their own homes would rent for. And within the consumer-price report, rents and owners’ equivalent rent account for 40% of the core index that excludes volatile food and energy items,” it said. “In March, yearly shelter inflation was running about 2.1%, setting a floor under core inflation, which was running at a 2.3% annual pace.

“According to the Fed’s own forecasts, core inflation (measured slightly differently than the consumer-price index) is expected to range between 1.8% and 2% by the end of this year. Hitting that target will be difficult if shelter inflation edges higher.”

So while rising rental prices might be a nag in the side of not-so-well-off homeowners, it may be a real problem for the economy as a whole.

Pending home sales increased in March and are well above a year ago, according to the National Association of Realtors.

NAR’s pending home sales index, a forward-looking indicator based on contract signings, rose 4.1% to 101.4 in March from an upwardly revised 97.4 in February. It is 12.8% above March 2011 when it was 89.9. The data reflects contracts but not closings.

The index is now at the highest level since April 2010 when it reached 111.3.

Lawrence Yun, NAR chief economist, said 2012 is expected to be a year of recovery for housing. “First-quarter sales closings were the highest first-quarter sales in five years. The latest contract signing activity suggests the second quarter will be equally good,” he said.

“The housing market has clearly turned the corner,” Yun added. “Rising sales are bringing down inventory and creating much more balanced conditions … which means home prices will be rising in more areas as the year progresses.”

The index is based on a large national sample, typically representing about 20% of transactions for existing-home sales. An index of 100 is equal to the average level of contract activity during 2001, which was the first year of examination.

Beginning June 15, real estate agents working with distressed homeowners whose loans are backed by Fannie Mae and Freddie Mac should expect to receive a decision on a short sale offer within 30-60 days.

The GSEs issued new guidelines Tuesday that fall under the Servicing Alignment Initiative rolled out last fall and aim to bring greater transparency to the short sale process and expedite decisions related to these pre-foreclosure sales.

Not only is a short sale an effective foreclosure alternative when home retention is no longer an option, but it keeps homes occupied and helps to maintain stable communities, according to the Federal Housing Finance Agency (FHFA).

Addressing real estate practitioners’ No. 1 complaint about short sales, FHFA directed Fannie Mae and Freddie Mac to establish a new uniform set of minimum response times that servicers must follow in order to facilitate more efficient short sale transactions.

The GSEs’ new short sale timelines require servicers to make a decision within 30 days of receiving either an offer on a property under the companies’ traditional short sale programs or a completed Borrower Response Package (BRP) requesting short sale consideration, whether it’s through the federal government’s Home Affordable Foreclosure Alternative (HAFA) program or a GSE program.

If more than 30 days are needed, servicers must provide the borrower with weekly status updates and come to a decision no later than 60 days from the date the BRP or offer was received.

According to the GSEs, this 30-day add-on will provide some leeway for servicers who may need more time to obtain a broker price opinion (BPO) or a private mortgage insurer’s approval for a short sale. All decisions must be made within 60 days.

In the event a servicer makes a counteroffer, the borrower is expected to respond within five business days. The servicer must then respond within 10 business days of receiving the borrower’s response.

The GSEs plan to use the new short sale timelines to evaluate servicer compliance with the Servicing Alignment Initiative.

Edward DeMarco, acting director of the FHFA, says the GSEs new borrower communication and timeline requirements for short sales “set minimum standards and provide clear expectations regarding these important foreclosure alternatives.”

GSE servicers must comply with the new minimum communication time frames for all short sale evaluations conducted on or after June 15, 2012, although servicers are encouraged to begin implementing the new requirements sooner.

Mortgage interest deduction available per residence, not per taxpayer

Before the current, rather liberal, tax advantages for homeownership, many older people delayed or declined marriage or remarriage “for tax purposes.”

That’s because each individual over 55 was entitled to a one-time tax exclusion of $125,000 on the sale of a principal residence.

Because many former spouses entered into a new relationship already owning a home, they usually chose to sell one of them before returning to the altar. That way, they could obtain the $125,000 benefit twice; a married couple got it only once.

I thought about that “marriage penalty” recently when the U.S. Tax Court ruled that the cap on mortgage interest deductions applies in the same way to unmarried couples as it does to married couples, affirming a ruling by the Internal Revenue Service assessing a tax deficiency against a gay couple who jointly own two houses.

The court rejected the petitioners’ argument that Congress intended to impose a “marriage penalty” on married couples.

Under the Internal Revenue Code, mortgage interest is deductible from income, but not to the extent that it is attributable to an outstanding mortgage principal balance of more than $1 million. Similarly, interest payable on a home equity line of credit that is used to finance home improvements is deductible, but not to the extent that it is attributable to an outstanding loan balance of more than $100,000.

In this case, the same-sex couple jointly purchased houses in areas of Los Angeles and Palm Springs. They used the Palm Springs house for vacations and weekends and the L.A. home as their primary residence.

The outstanding mortgage principal balances for the two houses exceeded $2 million in 2006 and 2007, and the outstanding principal balance on a joint home equity loan exceeded $200,000.

In filing their federal income tax returns for 2006 and 2007, they each claimed interest deductions for interest attributable to a $1 million mortgage balance and $100,000 home equity loan balance, effectively asserting that each could use the full interest deduction allowance.

According to the case, the IRS sent both people deficiency notices, disallowing a substantial portion of their interest deductions. It maintained that the $1 million and $100,000 caps were applied per residence, not per taxpayer.

The IRS pointed out that a married couple jointly purchasing a house is subject to the $1 million and $100,000 cap, even when the married couple files their income tax returns separately (in which case, each can claim deductions only for interest attributable to half the capped amounts).

And, in a prior case, the IRS had taken the same position regarding unmarried different-sex couples who purchased houses jointly.

Which takes us back to the benefit of owning (not necessarily filing) separately especially when it comes to deducting mortgage interest on expensive homes.

The Taxpayer Relief Act of 1997 changed not only the one-time, $125,000 home-sale exclusion for persons over 55 years of age, but also the “rollover replacement rule.” Under the old law, a taxpayer could defer any gain on the sale of a principal residence by buying or building a home of equal or greater value within 24 months of the sale of the first home.

Tax on the gain was not eliminated, but merely “rolled over” into the new residence, reducing the tax basis of the new home.

The intent of the 1997 tax code, which replaced the “rollover” provision and $125,000 over-55 exclusion, was to allow most homeowners to sell their primary residence without tax — and not worry about keeping records. Taxpayers no longer can utilize parts of either portion.

In order to qualify for the $250,000 exclusion ($500,000 for married couples), taxpayers must have owned and used the property as a principal residence for two out of five years prior to the date of sale.

Second, they must not have used this same exclusion in the two-year period prior to the sale. So, the only limit on the number of times a taxpayer can claim this exclusion is once in any two-year period.

 According to an article published by CoStar, commercial real estate powered by gains in Multifamily and Office Buildings drove the CCRSI National Composite Sales Index to close out 2011 with significant increases off the 2011 March lows.  The National Composite Index ended 2011 up 0.2% for the year, but 5.5% above its lowest point in March 2011. The Investment Grade and the General Commercial Indices of the CCRSI both displayed similar characteristics with prices declining at the beginning of the year and then rallying midyear with a flat 4th quarter. The final tally for the Investment Grade Index finished the year up 14.6% off the March lows and 3.5% for the entire year.  

Numerous analysts published in CoStar, The Wall Street Journal, and other recognized financial publications are predicting continued gains for 2012 with an emphasis on Multifamily and Office Buildings as outperforming.  

Where do we go from here? Banks, life companies and pensions are actively coming back into the market now that a bottom appears to have been formed. One publication predicts banks alone will increase commercial lending by over 25% in 2012 over 2011. Expect leverage for commercial to remain between 60% to 75% for Mixed Use, Retail and Office. However, Conventional Multifamily leverage could expand up to 75% on purchases.

A survey of bank risk professionals found fewer lenders expect a rise in delinquencies on home loans, car loans, and small business loans, according to FICO’s quarterly survey.

In the latest survey, the number of respondents expecting mortgage delinquencies to rise during the next six months was 12 percentage points lower than last quarter – dropping from 47 to 35 percent.  The survey found 28 percent of respondents expected delinquencies on small business loans to increase, which is 11 percentage points lower than last quarter.  And 20 percent of respondents expected delinquencies on car loans to increase, 13 percentage points lower than last quarter.

With regard to credit cards, 32 percent of respondents expected delinquencies to increase.  That is an improvement of seven percentage points over last quarter and is the lowest figure since the second quarter of 2011.

When asked about the availability of credit for specific loan types over the next six months, the majority of respondents expected supply to meet or exceed demand for all loan types except mortgages.  With lenders unsure about the real estate sector, 56 percent of respondents believed credit supply would not meet demand for residential mortgages.

Major news in the short sale and housing industry! On Friday, March 9, 2012 the Obama Administration announced updates to the Home Affordable Foreclosure Alternative (HAFA) program. Created in 2009, HAFA is a government-sponsored initiative assisting all Home Affordable Modification Program (HAMP) eligible homeowners in avoiding foreclosure through short sales and deed-in-lieus.

The HAFA updates will go into effect on June 1, 2012, and will allow more distressed homeowners to seek assistance. Most importantly, the deadline for submitting for HAFA eligibility will be extended a full year, from December 31, 2012, to December 31, 2013.

Other major changes from March’s updates to the HAFA program include:

  • The removal of occupancy requirements. Previously, HAFA required homeowners to have lived in the property within the last 12 months.
  • $3,000 relocation incentives will be limited to properties occupied by an owner or tenant at the time of the short sale.
  • Mortgage payments will be allowed to exceed 31% of the homeowner’s gross monthly income. This update will allow a homeowner to stay current on her mortgage and still qualify, minimizing the overall impact to her credit.
  • Secondary lienholders may receive up to a maximum of $8,500, up from $6,000 previously.
  • And one of the most dramatic changes: The Credit Bureau Reporting will be Account Status Code 13 (paid or closed account/zero balance) or 65 (account paid in full/a foreclosure was started), as applicable.

With these updates, a homeowner can be current on their mortgage, qualify for HAFA, continue to make their payments, and execute a short sale with minimum impact on their credit!
